I Got Interested In Chaos Theory As a New Method of Generating High Profits Trading the Stock Market! I got introduced to chaos theory through my research into stock trading systems. Professor S. developed a chaos theory based stock trading system that had a very high success rate. Using this system, over 86% of all trades were profitable and the losses were kept very small. I started corresponding with the professor and exchanging ideas with him. I asked him if he thought his trading theory could be adapted to finding playable patterns in roulette. Even though the odds in roulette are fixed over the long-term, the patterns of decisions vary widely in short-term periods. Some research has been done on playing single numbers in roulette based on hit frequency. I wanted to see if the Professor could apply this same reasoning to even-money bets. My thinking was that if we could find a way to use some of the techniques used for predicting stock trends to roulette patterns, that we might be able to come up with a powerful way to win at roulette! I explained to the Professor the similarity of tracking spins and finding a qualified chaotic pattern with forecasting stock market trends. 6

After I explained what I wanted, he started nodding his head. In either case we are just dealing with strings of numbers looking for patterns. And trying to find order in the disorder, I smiled. Right. We find order in the disorder. Now what do you want me to do. I explained my ideas about tracking the outcomes of even money bets in roulette and applying chaos theory to give us better predictions of where to bet. But Isn t Roulette a Purely Random Game? One of the Professor s first concerns was whether roulette was purely a random game. I explained why studies had shown that it was really a chaotic system. A chaotic system seems random if you do not recognize it as chaotic. To understand the difference, take a look at a ball bouncing straight up and down against the ground. If you wanted to find out how high this ball might bounce when dropped from a certain height, you would have to know the strength of gravity and the time elapsed and then plug these numbers into a physics equation to find the answer. I argued that since a bouncing roulette ball is subject to the same laws of physics as a dropped ball, its outcomes are not random. Another way to say this is that if you inputted enough data, you could predict the outcome of each roulette spin. Lasers have been used in real casinos to approximate the outcome of spins. At this point he was puzzled. We don t deal with bouncing balls here. We just deal with finding order in disorderly sets of data. Hear me out. A roulette ball bounces and then lands at a certain point at a certain time. It didn t just happen. Several things had to happen at once before that event occurred. Every small event causes a series of chain reactions that produce other events, which produce other events and so on. 7

While the cause in this example is a physical one of a ball dropping into a slot, it could just as well be a random number generated outcome. Once we know the outcome of a certain number of spins, we know that chaotic patterns will be formed that favor one outcome over another for the short-term. So, the professor replied, You want to deal with the actual outcomes such as a number or a color at roulette. Precisely. The outcomes reflect the results of balls bouncing or outcomes being determined by algorithms. Instead of looking at the bouncing balls, we will look at the results of spins and then look for a pattern. Ah. Now I understand. We will be looking at patterns for predictability based on chaosbased patterns. And, we will keep it short-term. Yes, very short term. We only need to predict the outcome of one bet Our next one! When the cause of an event is a ball dropping into a slot, or even an event simulated by a computer, it can be a chaotic pattern which is discoverable. The Problem of Recognizing Patterns in Roulette The professor s computer-based chaos analysis of roulette decisions quickly came up with a solution for predicting the next roulette decision. The professor showed me how it worked. We need at least ten roulette decisions to determine the effect of chaos, but twenty or thirty is better. 8

I looked at the results of his application of chaos-based prediction on roulette decisions. He was hitting slightly better than 53% accuracy which meant that his approach would overcome the house average of 49.64% for even-money bets on single-zero wheels. Note: European roulette wheels have 37 numbers, consisting of 36 even-money bets of red-black, odd-even and high-low, plus one zero. The odds of any even-money bet winning is 18/37 = 49.64%. Any system which produces a higher hit rate gains on the house and any system which wins more than 50% of all decisions gains an edge over the house! I posed a problem for him. Is there any way you can shorten the number of inputs to a much smaller number? Not too many players want to stand there writing down roulette decisions for thirty minutes or so. And, while your approach is accurate, it is just not feasible for online play, where the player must make a bet in order to have a spin and passive observation is impossible. We worked for a while on the problem. I was hoping we could get the observation period down to five decisions or even less. The professor said he had an idea he wanted to try. He told me to check back in a few days. Practical Pattern Recognition For Real World Play! I hadn t heard from the professor in over a week. I had sent him several emails and had gotten no responses. I decided to call him. The professor sounded pretty excited. I think I ve got what you want. Would you like a system which only requires knowledge of one decision and the results of your last three wagers? It sounds good. Maybe I ought to come in so you can show me. 9

I have to admit I was pretty excited when I drove over. I felt like a kid who had been waiting for Christmas to arrive and was just about to start opening his presents. The first thing the professor showed me was a summary of the accuracy of his new simplified approach to predicting the outcome of wagers. His hit rate was 53.8%, even better than he had done with using more data. This looks wonderful. But how can you achieve a better win rate using so little data? Come here. I ll show you. Any system which wins a higher percentage than the house offers the possibility of player advantage play. A Wonderful Solution to the Problem of Predicting Roulette Spins When I walked into the professor s office I could tell he was excited. The first thing he did was to show me his hit rate for predicting the outcome of roulette spins. He had tweaked his system some more and was now winning an unbelievable 54.2% of his predictions. I am impressed. Now show me how you do it. The professor explained that he reduced his input significantly since his first models. We only need to know the last roulette decision, the pattern you were using when you wagered, and the outcome of your last three bets. I weighed this is my mind. The last outcome was easy. Just look and see if red or black showed. The pattern used? He would have to explain that to me. 10

He was talking about wins or losses. Anyone could track this using casino chips or by writing them down. It sounds really good. In fact it looks like a wonderful solution to the problem of predicting roulette spins. But, I am puzzled. How can you reduce the input from twenty or thirty or even more decisions to just the last three spins and actually improve your predictability? He nodded. My thoughts were the same as yours at first. Usually scientists want more data. In this case more data doesn t add to our knowledge. I am still not following you. Have you heard of the gamblers fallacy? Sure, I responded. That s where gamblers expect decisions to even out eventually. If red has shown nine times in a row they will bet on black, expecting that it must show eventually and that it is overdue in fact. That s correct. But, as you know it doesn t work like that with games of chance even when the effect of chaos is figured in. I still don t understand. How can you use a much smaller number of inputs and still improve your success rate? It s because past decisions have no effect on future decisions. However, if we look at a very small number of decisions... Like the last three, I interrupted. Exactly. Like the last three. We have all of the useful information needed to predict the outcome of the next spin with the knowledge of what just happened and a brief history of outcomes. I am still a little confused. Is this the way chaos theory works? 11

He gave me a little history of chaos theory. In 1962, Edward Lorenz discovered some of the effects of chaos while trying to predict the weather. The curve generated by his chaos-based model exhibited a bizarre characteristic. He noticed that two points located very close to each other on his curve would inevitably take widely divergent paths. The Lorenz-Butterfly effect is often presented as an example of chaos: a butterfly flaps his wings in Japan and a tornado later hits Texas. So you are saying that knowing about the butterfly doesn t do you any good at predicting weather elsewhere, like in Texas. It s a little more complex than that. However, with roulette or other games of chance, you can think of the outcome ten decisions ago as the butterfly flapping its wings. Something will happen because the butterfly flew at that place at that time, but it is unpredictable. So the more recent decisions give you more predictability? In a sense yes. We can use a simple model to make very accurate short-term predictions that would be useless for the long-term. I smiled. We only need to predict one decision the next one. And, it looks like you ve got it figured out. One example of chaos theory: A butterfly flaps his wings in Japan and a tornado later hits Texas. 12

The System Wins Betting Flat, But It Was a Little Slow For My Taste. We started testing the professor s highly simplified three-outcome, one-bet model of bet prediction. In addition to the professor s millions of simulations I wanted to add my own testing. I played roulette online using his system. There was no question that it worked. With a $100 bankroll, I could win $7 to $9 an hour making $5 bets. I played enough games online to prove to myself that this was a realistic estimate of the system s potential. I shared my results with the professor. He said, This is wonderful. This shows how effective the bet prediction model is Instead of praising his system I pointed out that it was winning at too slow a rate. He countered with the suggestion that I bet $100 per bet. If you make $100 bets, you will make $140 to $180 an hour. This is very good, yes? I did some quick calculations. I would need a bankroll of $2,000 in order to win an average of about $160 an hour. I pointed this out to him. So there is something wrong with our prediction model? No. There is nothing wrong with the prediction model. I am still amazed that you can beat roulette outright using flat bets Then what is wrong? We have succeeded, is this not true? It s true, but we can do a whole lot better. I explained to him about betting systems. We talked about comparisons of using positive and negative progressions with flat betting. 13

By the time I was finished, he understood what our system needed... Betting systems, based on sound money management principles, can be used to increase the win rate of any winning system. We Develop a Workable Chaos Based Betting System. After I explained the advantages and disadvantages of different betting systems, the professor summarized what he understood. You say that negative progressions win most often but are susceptible to large losses that can wipe out hours of wins. And, the characteristics of positive progressions are such that they will win more during winning streaks but lose most the time when the game is not streaking. It was obvious he understood what we were facing. That s right. And, I have proven that flat betting wins when we can beat the house edge with our ability to predict the next decision, but it wins too slowly. What are we looking for then? I thought for a minute before I answered. He had worked a minor miracle with his system of predicting bet outcomes. Maybe he could do the same for bet sizing. I finally gave him an answer. The best system would combine the good parts of all three systems and eliminate the negative parts. Give me an example here. I phrased my answer carefully. We would want some of the qualities of negative 14

progression s ability to rapidly recover from losses. However, we would want to avoid the downside of losing large amounts when they fail. Yes, and how do we do that? We limit the amount of money used to play. We need a way to win very high amounts using small bankrolls. He took some notes. And, you have more? Yes. Negative progressions aren t the best way to bet when the game is going your way. Since they are basically defensive in nature, they have no way to go on the offense when you are winning. So, how do we correct that? I explained an idea I had. Thirty minutes later we had outlined a rough idea of a betting system. He summarized his understanding. We want to win high amounts using a small bankroll by combining our ability to predict outcomes with a new money management system. I nodded yes. We want to win high amounts using the smallest possible bankroll. Chaos Controlled Betting Turns Our Slow Winning System Into a Screamer! The professor went to work on developing a more powerful way of betting. His objective was to improve the performance of his highly effective Three-Bet Outcome, One-Bet model of bet prediction. 15

He decided early on that the most effective path to success was to determine the size of each bet using a proven money-management system combined with his bet prediction model. He explained it to me this way. With stock trading we use a combination of position sizing and leverage to increase or decrease our profits based on risk. We can use the same approach with roulette betting by looking at the probability of an outcome based on recent wins or losses and then determining the best size of the bet. I couldn t completely follow what he was saying. Do you have to use an equation to figure out how much to bet? Remember, we ultimately want something practical here. No equations. Just a really simple string of numbers. I ll show you. Look at these possible bets. He explained his system to me. Now I understood what he was doing. Seven numbers, adjusted for risk and control, could represent the basic system. Under certain circumstances these numbers could be modified. But, the procedures were really simple. What are your results using this approach? Very high wins with almost no losses. Here, I ll show you. I reviewed his test results for the next thirty minutes. This certainly looked like the real thing. I told him to keep on testing and tweaking. Meanwhile, I wanted a chance to try my approach to testing. A Chaos Controlled Betting System can consist of a simple set of numbers which are matched with chaotic patterns. 16

I Put the Revised System Through the Same Tests As The Earlier Version. This Time I Was Overwhelmed By The Profits! I played roulette online starting with $100 just like I did when I tested the Three-Bet Outcome, One-Bet Model of Bet Prediction. And, just like the first time, I easily won. However, now with the new Chaos-Controlled Betting System I was winning huge amounts. On my first test I bet $5 bets without variation and won from $7 to $9 an hour. Now I started with $5 bets, but, instead of betting the same amount each time, I used the Chaos-Controlled Betting System. I played two hours at the five-dollar betting level. I averaged winning over $842 an hour. Then I decided to refine my testing. Each time I doubled my bankroll I would double the size of my starting bets. I did this for the next hour and won $1,651! For the fourth hour I increased my starting bet to $25. In one more hour of play I pulled in an earthshaking $3,872 in profits. Here s the tally I deposited $100 in an online casino. In four hours play I won $6,365 in net profits. I ordered a withdrawal of $6,000, leaving $365 for my next session. This is irrefutable evidence of the power of adding Chaos-Controlled Betting to the already potent Three- Bet Outcome, One-Bet model of bet prediction! Combined, they pulled in profits at rocket-like speed. And, on top of that, the system was easy to use and lots of fun! 17

In four hours I won $6,365 starting with a $100 deposit. Next Step Chaos Controlled Betting Versus the Real World! I told the professor that the system looked pretty darned good. So, what is next? Do you want me to run a million simulations? That should nail it down. Yes, you should do that. However, playing real games in real casinos is a better testing ground. You think so. Well, do you have ideas about that? I thought long and hard on this. My testers were totally tied up. I thought of a couple of people who might be available. Then I looked at the professor s desk. His in-box was filled with a stack of what looked like exams. An idea hit me. You are still teaching a course, right? Yes. I teach just one course now. I find the interaction with students stimulating. Would you like to attend one of my lectures? Not right now. But, I have an idea. The Professor s Students Prepare to Take Down Roulette! The professor teaches a graduate seminar on applications of Chaos Theory. He decided to recruit nine of his students to test the Chaos Controlled Betting System. 18

I interviewed the students and worked out different assignments. Two students were to play online in with starting bets to range from $1 to $5. Two students would play online with no-limit betting allowed. Two students would play roulette in land-based casinos and limit their starting bets to $5 to $10 bets. Two students would play roulette in brick and mortar casinos with no betting limits. And, one student would serve as a potential replacement for any students who dropped out. This student was also free to play other casino games besides roulette. We put together an instructional manual, and I explained how to play roulette and how to use the Chaos Controlled Betting System. We had two practice sessions and I felt that the students were ready to go. We divided the students into groups with assignments to go out and beat roulette. Betting Strategies Nearly every gambler uses some kind of system even if his system merely consists of guessing what to do next. In July 1891, Charles Wells, an Englishman, arrived at the casino at Monte Carlo with 10,000 francs. Within a few days he had won over a million. He retired for a few months to relish his accomplishment, then returned and proceeded to win another million francs. His exploits inspired the song "The Man Who Broke the Bank at Monte Carlo." Unfortunately, he would not quit while he was ahead. He returned the next year and lost it all. Later he resorted to illegal shenanigans, was imprisoned and eventually died in poverty. But his play gave Monte Carlo worldwide fame. Many studied his play and tried to emulate him. He finally confessed before he died that he had no system. His winnings were attributable to an amazing run of luck! Betting systems or betting progressions have been devised for every gambling game. Many of them had their origins in eighteenth and nineteenth century roulette played on the French Riviera. While the particulars of different betting systems vary greatly, the systems fall into three broad categories: 1. Flat: Keep bets constant, waiting for a streak of successes. 2. Negative progressions: raise bets after losses, trying to recover an eventual win. 3. Positive progressions: raise bets after wins, hoping to use the "house money" to create a large win. Each of these systems has positive and negative characteristics, but the approach, which catches the most flack from gaming experts, is the negative progression. The advocates of positive progressions don't think much of increasing your wager after a loss. By their thinking, increasing a bet after you have lost amounts to throwing 37

good money after bad, with the probable outcome being that you will just lose more money. However, as we shall see, in the short run just the opposite is likely to be true. Assume that we are going to bet player for eight decisions. Three different players will help us in this illustration. Player A does not believe in ever changing the size of his bet. He bets flat, that is the same amount on every hand, regardless of the outcome of his preceding hand. In our example, he will bet $10 a hand. Player B likes to follow the system many experts recommend and he will press or double his bet after each win, gradually betting more and more as he uses the house's money. He will start with a $10 bet, increase it to $20 after a win, then wager $40 if he wins again. If his bet reaches as high as $160, he will stay at this level until he loses a wager. After any loss, he will drop back to betting $10. Player C has heard that increasing his bets after losses is the "surest way to win." He will start with a $10 bet. If he loses this bet he will wager $20. If this bet loses, he will increase his bet to $40, then $80, followed by $160 if this wager also loses. His maximum wager is $160. If he reaches this level he will continue to wager $160 until he has a win. After any win, he will regress to a $10 bet. The following table compares the results of eight decisions, consisting of six losses and two wins. 38

I purposely set up this example to illustrate some of the characteristics of each of the betting strategies. For a given session, flat betting leads to sessions with the narrowest, most balanced range of expected wins and losses. In this series, we lost 75% of our wagers; therefore, we expect to have a loss. 39

Positive progressions, like the progression used by Player B, offer more likelihood of an adverse than a favorable session, with intermittent large wins. In this example, increasing wagers after wins caused this player to lose $50, a greater loss than the one realized betting flat. Negative progressions, like the one used by Player C, offer a greater chance of winning any given session but have the characteristic of generating many small wins with occasional large losses. The exact result of sessions played in casinos depends on the details of each game and on variations applied to systems by individual players. However, by ignoring variations, using each system in its rawest form, we can test how each system performed against the same set of decisions and comment on general characteristics of each approach to wagering. A test was created assuming that wagers are made on pass line only. Each game was 100 decisions long. Limits on the progressions were imposed which required any progression to end immediately if the next bet required in the series exceeded 256 units. The following systems were tested. Please note that these are not presented as practical systems but are used to emphasize the differences you can expect in each approach to wagering. 1. Flat Betting: Single units are bet and the amount never varies. 2. Positive Progression: In this parlay type of progression, bets are doubled after every win and reduced to one unit after every loss. Assuming a string of nine consecutive wins, this progression would be: 1, 2, 4, 8, 16, 32, 64, 128, 256. 40
