5 New Tax Court Case Discusses Passive Loss Issue by John Alan Cohan, Attorney at Law The IRS will often argue that a taxpayer is no eligible to deduct losses for a horse business because it s a passive activity. The Material Participation Test (sec. 469 IRS Code) defines a passive activity as a business in which the taxpayer does not materially participate. An important new Tax Court case on this subject is Tolin vs. IRS Commissioner [T.C. Memo ], ruled in favor of the taxpayer on this issue. The taxpayer, and attorney in Minneapolis, devoted significant time to thoroughbred racing and breeding. The IRS claimed that the taxpayer s losses from the thoroughbred business should be disallowed because they were passive activity losses. (The IRS conceded that the activity was a business not a hobby) The Material Participation Test requires that a taxpayer engage in the activity on a regular, continuous and substantial basis. The test also requires that the taxpayer actually does participate in the activity as a principal or a manager, and that he actually does exercise the powers of decision-making reposed in him. The taxpayer in this case argued that he had spent over 500 hours per year in the activity - thus satisfying one of several alterative standards to prove material participation. He sent his breeding stallion to trainers, and the horse was entered in a number of races, earning $77,638. The stallion then sustained a leg injury that prematurely ended his career. The taxpayer then offered the stallion, Choosing Choice, for stud service, and bred to three of his own mares. He stood the stallion on a farm in Louisiana to take advantage of the state s breeding incentive program. As to his own foals he sent them as yearlings to individualized training programs. The taxpayer gave credible testimony about time he spent in managing his thoroughbred activity. He conferred daily by phone with his stallion manager trainers and another adviser; he called breeders who might be interested in his stallion, and even made cold calls to members of the Louisiana Thoroughbred Breeders Association directory. He mailed a promotional package to interested breeders with personalized letters. He placed full-page print ads in the Louisiana Horse, and Louisiana Stallion Register. He made numerous trips to Louisiana during the years at issue, and met as many horse breeders and farm managers as possible while there. Administrative tasks included reviewing and paying bills, keeping the books, arranging for mortality insurance, paperwork for registration. He subscribed to and read a number of horse industry publications, and attended seminars regarding equine health. He supervised editing of a video on his stallion. The IRS disputed the time claimed by the taxpayer. Time spent on an activity may be proven by any reasonable means. It is not necessarily to have contemporaneous logs, although if available, that constitutes very strong evidence. The IRS argued that much of the time spent by the taxpayer constituted activities as an investor, not as an entrepreneur of a going business. Under the Material Participation Test, activities as an investor are specifically excluded from time counted towards meeting the test. The Tax Court disagreed with the IRS on this point, saying: Petitioner was directly involved in the day-to-day management and operation of the thoroughbred activity; therefore, any investor work he completed qualifies as participation for purpose of section 469. In proving time expended people usually do not have contemporaneous logs. Time may be proven using phone records, credit cards, invoices, and a narrative summary of the activities. Activities include phone conversations, s, research, preparing and distributing promotional materials, business trips, registration and insurance paperwork, reviewing and paying bills, record-keeper, continuing education and administrative tasks. Third party witness testimony (from trainers and advisers) is important to corroborate a taxpayer s statement of time expended. 8 A.T.B.A. MEMBERSHIP MEETING & AWARDS DINNER FOR ARIZONA CHAMPIONS OF 2013 The Annual Arizona Thoroughbred Breeders Association awards dinner was held on Friday, April 25, 2014 in the Turf Club Terrace at Turf Paradise. President Kevin Owens welcomed the members and guests and opened the general membership meeting. President Owens gave a brief summary of the overall year and hope for the future. He thanked the members and guests for their support throughout the years. Kevin wished everyone good luck and great day of racing at the Arizona Breeders Festival on the following Saturday, April 26, President Owens then turned the time over to Ray Odom who acted as master of ceremonies. Ray recognized thanked the following Sponsors who make this event possible. He thanked every one for their donations for the silent auction, and encouraged the members to check out the auction items. There was a whole array of auction items from a huge arrangement of flowers, various gift baskets of pasta, wines and make your own martini s. Golf packages were a big hit, as well as Diamondback tickets, spa and dinner gift certificates. Items were donated for the use of horse and stable owners and our local veterinarians donate there services for auction. John Campo III, donated an HD colored Kindle. Gaston Jewelers donated a beautiful gold and diamond horseshoe ring. Ray Odom opened the ceremonies with a couple of humors stories and spoke of the Triple Crown hopeful named California Chrome. The famous three-year-old, trained by Art Sherman has paved the way for small breeders across the country. He has now captured the Kentucky Derby and Preakness Stakes with tremendous ease. His next task at hand will be the Belmont Stakes. The distance of the Belmont Stakes at a mile and one-half, has been the deal breaker for Triple Crown hopefuls for the past thirty-six years. After Ray s opening, he introduced Chaplain John Shumaker as our guest speaker. John opened with a story about how he was introduced to the racetrack. He told us about his beginnings as a horseshoer on the backside. As a child he was educated during the summer months in local bible studies and was asked by Race Track Chaplaincy Program (RTCP) to become the Chaplain in Arizona. During the race meet at Turf Paradise, Chaplain John conducts Sunday services at the backside church. His wife Amy accompanies him and helps with the daily devotions and assists John with his duties. John uplifts our spirits during the eight o clock break with words and quotes from the bible over the intercom. He later heads up to the jockey s room to pray with the riders and racing officials before the races and gives the Jockey s a safe journey blessing as they take on their dangerous tasks of race riding. Chaplain Shumaker closed with a prayer before our dinner and gave our guests and members a blessing as we will soon be departing for the summer months to race in different states. His audience replied with an Amen!...and our guests rose to fill their plates at the buffet. A delicious prime rib and turkey dinner was served to the membership, guests and honorees. Ray resumed his master of ceremonies commentary and introduced the Champions of Video clips of each champion horse and it s accomplishments were described and shown prior to each award presentation. Each Breeder/Owner and Trainer were awarded with engraved crystal plates. Congratulations to all our winners! 8 Arizona Thoroughbred April/May/June

9 2013 JULEP CUP BLOODHORSE AWARD CONGRATULATIONS LEE VAUGHN FOR YOUR CONTRIBUTIONS TO THE THOROUGHBRED INDUSTRY Photo left to right: President Kevin Owens is Presenting this years Julep Cup Award to Mr. Lee Vaughn, Brian & Alexia Jo Calvert, and Wende Macumber. Lee Vaughn was very surprised and a bit emotional when he realized that Wende Macumber was describing the history and passions of a Police Officer who served on the San Diego Police Department for more than 25 years. Lee is now a retired Captain from the police force and is spending his time managing a small stallion farm in Seligman, Arizona He started with horses at a young age, but they were not his only passion in life. During his time working on the force, Lee s interests in Thoroughbreds were put on hold. His family came to the fore front of his passions, as he and his loving wife Elaine had three wonderful children, which Lee speaks proudly of at any chance he gets. Although, rasing his family took first place in his heart, the Thoroughbreds had always kept a hoof print in his thoughts. He currently owns and operates a farm with his daughter Alexia Jo and son-in-law Brian Calvert. At the farm, he breeds a few mares to his stallions and sells the yearlings at our sale and sometimes keeps a select few to race. In 2011, one of his homebreds named Ten Ninety Seven, won the $50,000 Gene Fleming Breeders Derby. It was a very proud and exciting moment for Lee. His Thoroughbred aspirations had paid him dividends of joy. Upon his retirement, Lee has achieved a life long dream of breeding and racing his own bloodline of Thoroughbreds. He has made many contributions to the Breeders Association and has played a big part in bringing our board matters to a win-win resolution. Lee has been an integral part of our industry and has filled many positions as a Jockey, Owner, Breeder, and ATBA Board Director through out his lifetime with horses. Mr. Vaughn s early encounters with horse racing was learning the basics from leading trainers Pops & Paul Oliver. Lee not only loves the horses, he loves the people involved with them. He is always willing to help and provide his expertise to our ATBA members. Lee has spent countless hours traveling to attend our board meetings and has made sure that the Arizona Breeders and Owners are represented well. His contributions of time and energy has made Arizona Thoroughbreds successful today. The ATBA was honored to present Mr. Lee Vaughn with this Award and to let him know that his hard work has not been unnoticed. The Julep Cup Award is graciously donated by The Bloodhorse and is given to individuals that have made an impact on our industry in Arizona. Arizona Thoroughbred April/May/June 9

Pearson LAZY DAISY MAY EARNINGS $124,781 Lazy Daisy May finished second in her first lifetime start qualifying in the Sales Stakes Futurity Trials. In her 2013 debut, she started five times and achieved three victories by sweeping the ATBA Sales Spring & Fall Futurities and then later in December made a bold stretch run winning the Arizona Breeders Futurity capturing the fillies division. Her stakes placed (second place) finish was in the Arizona Juvenile Fillies Stakes. Lazy Daisy May has total earnings to date of $133,286. She s an amazing filly! Later in the fall he finished second in the ATBA Fall Sales Stakes and placed fourth in the Arizona Breeders Futurity. In December he shipped to New Mexico and entered into the Riley Alison Futurity at Sunland Park and finished second earning $23, Lawly s Goal has total earnings of $80,050, to date. Dominick gave a heartfelt review of the Anne Von Rosen s Benefit Auction, which was held the week before the ATBA awards dinner in the Turf Terrace Room at Turf Paradise. He expressed how amazed he was at the number of people who donated items, and volunteered their time and worked to raise the much need money for Anne s medical fund. He thanked them all and said, what a wonderful family atmosphere he has discovered at the race track and commended the many people who joined together and truly cared about helping Anne with her medical needs and recovery. 14 ARIZONA-BRED CHAMPION THREE-YEAR-OLD FILLY OF 2013 TRIBAL GAL by Tribal Rule - Famous Gal Breeder/Owner: John Pendergast Trainer: Joseph Johnson TRIBAL GAL EARNINGS $135,495 Tribal Gal has been racing in California and Arizona. She is trained in California by R. Kory Owens, who has campaigned her through most of her racing career. She was sent to Joe Johnson to race at Turf Paradise and won three Arizona stakes; The City of Phoenix Stakes, The Princess of Palms Stakes and The Joanne Dye Stakes. She started 11 times last year and won five races three were stakes. Since her two-year-old year Tribal Gal s earnings attributed her dam Famous Gal to be honored and awarded as The 2013 Broodmare of the Year. His consistency with winning stakes races has certainly made him a crowd pleaser at Turf Paradise. Mrs. Peggy Hopwood couldn t be happier with her outstanding chestnut gelding. The Ranch is located just a few miles west of Turf Paradise on Thunderbird Road. This prime stretch of real estate has the most peaceful green pastures and are filled with beautiful Thoroughbreds. Their successful crosses of homebred mares and stallions have been a great contribution to the Thoroughbred racing industry. The grand dam of the breeding program has been French Debutante who has won several Broodmare of the Year Awards, as her progeny has total earnings that have topped most other mares in our state. Owens currently stands Top Hit and EZ Dreamer at his Glendale ranch and he owns other quality stallions such as Rocky Bar and Uh Oh Bango, which stand at E.A. Ranches in California. We have already seen some of the photos of foals from the freshman stallion Uh Oh Bango published in the California breeders magazines, as well as the new Rocky Bar foals. Last year Rocky Bar s progeny dominated the ATBA Sales Stakes Futurities (Spring & Fall), the Arizona Breeders Futurities and Cactus Flower Stakes. Now on the horizon is Top Fortitude s racing career. He is sired by Top Hit out of French Debutante and recently won a $100,500 Grade III Stakes at Santa Anita. Spring has always been a great time of the year to view the up and coming yearlings at Triple AAA Ranch, as much as their new born foals. She broke well and battled head to head with Haveyouseenmydaddy, then shook clear entering the stretch and remained clear under a driving finish under Jockey Scott Stevens. Idling broke out and then dropped back in to the rail, she moved out some then finished steadily while only second best. Don Schnell trained both Aware and Idling, both horses were bred by Dennis Weir. Fascinating Dixie was three deep entering the turn and raced four wide as she made a bid entering the lane, lacked the need kick to catch the winner. Lazy Daisy May was the morningline favorite for this race. She had a bit of bad racing luck at the start of the race as she rared in the gate just as the Starter kicked the latch open. She spotted the field about six lengths, but made a tremendous charge at the quarter pole, finishing fifth. 39 ARIZONA THOROUGHBRED BREEDERS ASSOCIATION The A.T.B.A. was organized in 1967 as a non-profit organization dedicated to the betterment of the Thoroughbred industry in the State of Arizona. Since 1967 the Arizona Thoroughbred Breeders Association has had an influence on almost all aspect of racing laws and regulations which has benefitted all horsemen running in the State of Arizona. The goal of the Arizona Thoroughbred Breeders Association is to serve its membership and to grow into a strong viable organization with the ability to purchase land and build our own sales pavilion. Fifteen directors serving for three years each on a rotating basis, govern the policy of the Association. The directors also assume duties during the year such as attending Arizona Racing Commission meetings and attend legislative matters pertaining to our industry. The main source of income for the A.T.B.A. is our annual fall Thoroughbred mixed sale. Consignments come from all over the western part of the United States. The balance to be divided as follows: Original and sustaining payments to be split 50% to the Futurities and 50% to the Derby/ Oaks. (Futurities and Derby/Oaks monies to be split % by gender). Monies will be divided: 50% to winner, 20% to second, 10% to third; 5% to fourth; 3% to fifth; 2% to sixth; (in the futurity 1% to the next six finishers) (in the derby/oaks 1% to each of the next six finishers) and 4% to be paid to the nominator of the winner of each race. 41 Legislation Report In the Senate budget that was released on March 28, 2014, the Breeders Award money ($250,000) was included. Sec 78. Arizona Department of Racing FTE positions 40.5 Operating lump sum appropriation $2,895,900 Arizona Breeders Award $ 250,000 County fairs livestock and Agricultural promotion $1,779,500 Total appropriation - Department of Racing $4,925,400 Fund sources: State General Fund $2,029,500 Racing Regulation Fund $2,895,900 By: Susie Stevens, ATBA Lobbyist The amount appropriated to the county fairs livestock and agricultural promotion line item is for deposit in the county fairs livestock and agricultural promotion fund administered by the office of the governor. Arizona Governor signed Senate Bill 1282 for Advance Deposit Wagering. Senate Bill 1282 for Advance Deposit Wagering (ADW) was signed by Arizona Governor Jan K. Brewer on May 5, This was great news for the track owners and horsemen. However, Governor Brewer line-item vetoed the appropriation, which would have appropriated $1.2 million to the Arizona Breeders Award Fund and County Fair Racing Fund. This veto was expected by the horse breeders as the Governor is trying to marshal resources to fund child safety reform. Going forward with this new law adds advance deposit wagering for horse and dog racing in our state. The ADW will allow bettors to place their monies into an account, which will be managed by a third party and regulated by the Arizona Racing Commission. The owner of the account will be able to place bets on live racing and on simulcast racing telephonically. Note that, internet wagering is prohibited. Horse owners and breeders were hoping that this alternate form of pari-mutuel wagering could create more funding for economic growth within the horse farms and horse breeding industry. Until, the ADW is officially implemented, we will not know what kind of economic stimulus effect it will have. Photo courtesy of Benoit Photography Arizona-bred Top Fortitude was the upset winner at 30-1 going into the Lazaro Barrera Stakes on Saturday, May 10, The 2011 chestnut colt is owned and bred by Triple AAA Ranch and is trained by R. Kory Owens. The gutsy colt paid ($62.20) running the seven furlongs in 1: Jockey Kayla Stra scored her first American stakes victory, as she passed Tonito M. trained by Jerry Hollendorfer in the final strides. Top Fortitude broke his maiden at Hollywood Park last November in an impressive debut going 6 1/2 furlongs. He had missed some training over the winter months and finished last of 10 horses in an optional claimer going seven furlongs. This has been an outstanding stakes race for Top Fortitude and we look forward to seeing him campaign over the summer months. R. Kory Owens may be pointing him towards the $100,000 Affirmed Stakes at Santa Anita or the $500,000 Woody Stephens Stakes at Belmont, New York. Kory said, they have nominated Top Fortitude to the $500,000 Los Alamitos Derby this summer. It is to be the riches race for Thoroughbreds ever offered at the newly renovated track. The Grade 2 Derby will be run at 1 1/8th miles in July and is expected to be a little salty as 56 other top three-years-olds such as California Chrome, Bayern, Candy Boy Hoppertunity and Dance with Fate are also eligible to race. Top Fortitude is out of dam French Debutante (2012 Arizona Broodmare of the Year) and sired by Top Hit. 45 T rack T alk The Finish Line Bar & Grill across the street from Turf Paradise severed delicious BBQ food at $10 a plate to raise money for the Anne Von Rosen benefit fund. They put together a small silent auction of donated items and the bartenders donated their tip money. Everyone gave generously and enjoyed a night out with friends, food and drinks. Dr. Dorothee Kieckhefer developed a wonderful idea to help raise money for the Anne Von Rosen medical fund. She donated a foal, that will be selling at the 2014 ATBA October Sale. Dorothee s foal is a chestnut filly with a bit of chrome on her face and legs. Dr. Kieckhefer will be donating the sale proceeds from the foal to Von Rosen s medical account. In the mean time, a naming contest was in effect and the filly is now officially named Running for Annie. Generous breeders, owners and friends voted with their wallets to name the foal. This lovely filly is by leading Arizona sire Margie s Wildcat out of a multiple stakes winning mare named Oklahoma Morn. We are hoping the buyers will be seeking their own little piece of Arizona Chrome, so to speak, with the purchase of this gorgeous filly. Anne Von Rosen had moved to Colorado to begin her therapy in April and has since moved back to Germany with her parents to continue her rehabilitation process. We wish her well. Brookerson won the ATBA Sales Stakes on closing day at Turf Paradise. Trainer Dan McFarlane saddle five contenders for this stake and finished in the first four positions. If you like the superfecta wager, you should have boxed McFarlane s horses in this race. Cavour won the Tempe Handicap this year and was award Arizona-bred of the Meet by Turf Paradise. It was a great Breeders Festival race day this year. JP Rocker held off long shot G Faikir to win the 2014 Gene Fleming Breeders Derby. These two colts went head to head and battled in the stretch to the finish line. Jockey Scott Stevens piloted three winners across the wire. He won on Aware & Enact for Trainer Don Schnell and Tempe for Hollendorfer. Another long shot upset was Frisky Ricky ridden to victory by Akifumi Kato. What a wonderful win for the Kato family. They work hard day in and day out during the meet. Talk about a family that works and plays together (this family does it all). Congratulations! It was a well deserved win. Opening Day at Turf Paradise this fall has been scheduled for Saturday, October 18, The ATBA will be scheduling the Sale Futurity Trials on opening day. The race is scheduled for Saturday, November 2, Be sure to check the new stakes schedule for trials and re-scheduled racing dates. Also checkout the calendar for sustaining payments and new changes on scheduled dates for the ATBA Fall Sales Stakes Futurity. An additional change on the stakes schedule, is a name change for the Sandra Hall Grand Canyon Stakes. During the month of March he need three more winners to meet his goal. Diodoro had horse s racing in southern California and Arizona and said, he was hoping to reach his milestone in Arizona, as he now calls Phoenix his home. As sure as the sun was shining at Turf Paradise, Diodoro had three winners on the Monday card. He won with Meter Me Gone in the first race, then won back to back races in the fifth race with Yes It s Snowing and Tribaltique in the sixth. Prior to capturing 1,000 career wins, Robertino became Turf Paradise s Winningest Trainer. On Saturday, March 29th, with L.A. Weekend winning the Coyote Handicap, Diodoro equaled the training record for 104 wins at the meet. L.A. weekend winning the Coyote Handicap Soon, Robertino won with Apply and the record was surpassed. Diodoro, now holds the training record and the bar is pretty high, I might add. The previous 2012 record was 104 wins and Diodoro ended the meet with 128 wins. He manages a stable of about 70 head of horses in Phoenix and has about 28 racing at Santa Anita. Robertino runs a very sharp and well organized business. His grooms and horse are all coordinated in the Italian white, 46 Arizona Thoroughbred April/May/June red and green colors, when heading to the paddock on race day. My first impression of Robertino is that he s clean cut and seems to be kind of a quite, shy and an unassuming guy, with a sharp eye for horses with athletic ability. Although he seems to be a workaholic due to having so many operations going on at the same time, but in different places...he is happy and loves what he does for a living. In an interview with Robertino, I asked him if does anything fun outside of horse racing. He told me he s a big hockey fan, which wasn t surprising since he s from the hockey capital of the world, Calgary, Alberta, Canada. He said, he use to play semi-pro hockey when he was in his twenties. He played on a team that took him to Tampa, Florida, but horse racing must have made him hang up his skates. It s only the second quarter of the year and Diodoro has accomplished so much at the meet and in his career. His family and son Thomas, should be really proud of him. Having an operation as large as Diodoro s, its seven day s a week, 365 days of the year. It s probably hard for a guy like him to take a vacation, so he might as well enjoy winning as much as he can. Robertino wrapped up the Turf Paradise meet by winning the Hasta La Vista Handicap with Mambo Man. The one mile and seven-eights is the longest turf race in American racing. Ridden to victory by Geovanni Franco, Mambo Man lead the field from gate to wire and covered the distance in 3: Diodoro was awarded with Leading Trainer honors at the end of the meet and L.A. Weekend was awarded Sprinter & Horse of the Meet (photo to left). Robertino will be in Minnesota racing at Canterbury Park this summer and will be back here to race in the fall. 58 Jockey Anne Von Rosen BENEFIT AUCTION Almost immediately after Anne Von Rosen sustained life threatening injuries from the riding accident at Turf Paradise, Ella Russo s thoughts developed into an action. She remembered how she felt when her grandpa Scott Stevens was injured in a riding accident in Minnesota. She began making colorful bracelets to sell to people around the race track. The sale of the bracelets took off so well that Ella needed help to keep up with her orders. She made special bracelets, per the customers favorite colors and sized the bracelets to fit women, men and children. A special pink and gray bracelet sold at auction to Mike Chambers for $400. In total, Ella sold over 200 pieces and collected approximately $2,000. She made a special trip to the hospital to donate the money personally to Anne Von Rosen. It s really amazing how the ideas and actions of an eight-year-old girl inspired so many other people to step up and help. It s the largest group of friends and caring people that you will find at the racetrack. They not only care about the horse s, but they care about each other too. They made a special visit to see Anne Von Rosen at the hospital and to help raise money for her benefit auction held on April 16, 2014 Barro s Pizza was served at the auction, delicious baked goods were donated. Carl O Callahan played music and sang a few country tunes. The Turf Terrace auction generated over $63,000 for Anne. Racetrack owner Jerry Simms donated $10,000 at the auction. It took a lot of organization and a lot of wonderful people who came together quickly to aide Anne with her medical/financial needs. It was an outstanding gathering of great people to assist Anne Von Rosen with her journey to good health and happiness. Special Thanks to Bobbie Nelson, Connie Hone, Dani Clegg, Brittnay Hone, Bucky Huff, Debbie Zimmerman, Chris & Dennis Miller, Brian Oliver, Grant Davis, Phil Hartman, Dale Ray, Jack McCartney, Emily Ivy, Chaplain John & Amy Shumaker, Serena & Jerry Simms.
